Every time I have played this quest my Blacksmith always made the sword, so I cannot answer your question using my experience with the Chinchilla armor, however, I do know about armor worn, and it shows as normal/ordinary/everyday clothing worn by the sim whose clothing it is, and not an armor that looks completely different than their regular attire.
Some combat able NPC sims have an armor that is also their daily clothing. An example is the Lord Knight in the quest Guilded Guilds (fighter's) quest, is suited in an armor that looks like a dirty yellowish version of the Angel's Guard armor. I like to take control of npc sims, and view their inventories, moods, and see who they have encountered during their presence in the game, and on occasion steal their swords, and or armor, especially if its highly ranked, and early in the ambition, so my king, knight, or other combat able hero sim, can equip it as theirs, since usually my blacksmith is either not yet present, or not yet at a high enough level to forge better equipment. So, I have looked at the Lord Knight's armor which is 8.5. I took a lower classed armor which was an extra, and placed it in the Lord Knight's inventory, equipped it which released the armor he had been equipped in, and gave it to one of my combat able hero sims, they put it on, and spun into their every day clothing, as if they were not wearing armor. They did not spin into the Lord Knight's armor. The armor in inventory is the color of deep red-orange, it is not the color dirty yellow, as the Lord Knight appears in in the game.
So, the armor is rather invisible, for whoever wears it, they will always be in their every day clothing, but I believe they would still have the protection of the armor, even though none can be seen, by our eyes. If you have ever taken control of a npc guard, under your knight, or other quest combat able sim (not a hero sim) you will see a red-orange armor in their inventory (except for the executioner, the constable, and the territory leaders) they will be as I described earlier, but they will have different ranks depending on their career. Example the territory leaders will have a higher ranked armor than the guards, theirs is 3.3.
Perhaps in your quest, some kind of mix-up may have occurred, or else there may be a glitch in your game concerning the Chinchilla armor. I am believing that you are probably very aware that the Sims Medieval is bogged down with glitches, and ill-programmed factions. It kinda hurts to know it, but it more than kinda feels great to play the game when all that isn't wrong about it shows itself instead.
Its been over a year since your question, so you probably are not in need anymore for a fix, but at least, if you do read my response, I hope knowing about this invisible armor's existence now, will be helpful to you, and any others later down the roads they travel in game.
